How does the industry demand curve differ from the demand curve facing one firm in perfect competition?
Questions from this subtopic
Each one with the model answer underneath.
- 1
What is perfect competition?
Model answer
A market structure in which a large number of small firms sell an identical product, buyers and sellers have perfect information, and there is complete freedom of entry to and exit from the industry in the long run.
- 2
State the four core assumptions on which the model of perfect competition rests.
Model answer
Many buyers and sellers, each too small to affect the price; a homogeneous product; perfect information; and freedom of entry and exit.
- 3
Why is a firm in perfect competition described as a price taker?
Model answer
It supplies only a tiny fraction of industry output and sells a product identical to everyone else's, so it must accept the ruling market price and cannot influence it.
- 4
What would happen to a perfectly competitive firm that tried to charge above the market price?
Model answer
It would lose all of its customers, because buyers have perfect information and can obtain an identical product from rivals at the market price.
- 5
Describe the shape and position of the demand curve facing an individual firm in perfect competition.
Model answer
It is a horizontal, perfectly elastic straight line drawn at the ruling market price.
- 6
What is the relationship between price, average revenue and marginal revenue for a perfectly competitive firm?
Model answer
They are all equal, because every unit is sold at the same market price, so P = AR = MR.
