Revenue curves: total, average and marginal revenue
- 1 thing to know
- Unit A2 1
Overview
Total revenue and firm's average revenue curve the same as its demand curve.
What you need to know
Answer each one before you reveal it.
Questions from this subtopic
Each one with the model answer underneath.
- 1
What do total revenue, average revenue and marginal revenue each mean?
Model answer
Total revenue is price multiplied by quantity sold. Average revenue is total revenue divided by quantity, which equals price whenever every unit is sold at the same price. Marginal revenue is the addition to total revenue from selling one more unit, found as the change in total revenue divided by the change in quantity.
- 2
Why is a firm's average revenue curve the same as its demand curve?
Model answer
Average revenue equals total revenue divided by quantity, and total revenue is price multiplied by quantity, so average revenue simplifies to price. The demand curve shows the price at which each quantity can be sold, which is precisely the same information. Plotting average revenue against output therefore reproduces the demand curve exactly.
- 3
A firm faces the demand schedule P = 100 - 10Q pounds, where Q is output per day. Calculate total revenue at outputs of one to six units.
Model answer
Price is 90, 80, 70, 60, 50 and 40 pounds at outputs of one to six units. Total revenue equals price multiplied by quantity, giving 90 multiplied by 1 = 90 pounds, 80 multiplied by 2 = 160, 70 multiplied by 3 = 210, 60 multiplied by 4 = 240, 50 multiplied by 5 = 250 and 40 multiplied by 6 = 240 pounds. Total revenue peaks at 250 pounds when five units are sold.
- 4
A firm's total revenue is 90, 160, 210, 240, 250 and 240 pounds at outputs of one to six units. Calculate marginal revenue for each unit.
Model answer
Marginal revenue is the change in total revenue for each additional unit. It is 90 - 0 = 90 pounds for the first unit, 160 - 90 = 70 for the second, 210 - 160 = 50 for the third, 240 - 210 = 30 for the fourth, 250 - 240 = 10 for the fifth and 240 - 250 = -10 pounds for the sixth. Marginal revenue falls steadily and turns negative once total revenue starts to fall.
- 5
Why must marginal revenue be less than price for a firm facing a downward-sloping demand curve?
Model answer
To sell an extra unit the firm must cut the price, and unless it can charge different customers different prices the lower price applies to every unit sold. Marginal revenue is therefore the price of the extra unit minus the revenue lost on all the units previously sold at the higher price. Because that loss is positive, marginal revenue lies below price at every output beyond the first.
- 6
A firm cuts its price from 60 to 50 pounds and sales rise from 4 to 5 units. Show how the gain on the extra unit and the loss on existing units combine to give marginal revenue.
Model answer
The gain is the 50 pounds received for the fifth unit. The loss is 10 pounds forgone on each of the four units previously sold at 60 pounds, a total of 40 pounds. Marginal revenue is therefore 50 - 40 = 10 pounds, which matches total revenue rising from 240 to 250 pounds.
