  1. 1

How does the diagram for a quota differ from the diagram for a tariff?

    Model answer

The domestic price is pushed up in much the same way, but there is no government revenue rectangle, because the equivalent area is captured as a quota rent by whoever holds the import licences.

  2. 2

    What is trade creation?

    Model answer

It is the replacement of higher-cost domestic production by cheaper imports from a partner country once a trade barrier between them is removed, which raises welfare.

  3. 3

    What is trade diversion?

    Model answer

It is the replacement of imports from a low-cost country outside a bloc by dearer imports from a member country whose goods escape the common external tariff, which lowers welfare.

  4. 4

When is joining a customs union most likely to raise welfare overall?

    Model answer

When the members already trade heavily with one another behind high mutual tariffs and the union's external tariff is set low, so trade creation outweighs trade diversion.

  5. 5

Name the four stages of economic integration.

    Model answer

A free trade area, a customs union, a monetary union and an economic union.

  6. 6

Distinguish a free trade area from a customs union.

    Model answer

Both abolish tariffs on trade between members, but a customs union adds a common external tariff on imports from non-members, whereas in a free trade area each member sets its own external tariff.
