Price and income elasticity of demand and total revenue
- 4 things to know
- Component 01
Overview
Recall questions on price elasticity of demand and income elasticity of demand calculations, their determinants and signs, perfectly and unit elastic demand curves, and how price elasticity affects total revenue.
What you need to know
Answer each one before you reveal it.
Income rises from £25,000 to £27,500 and annual restaurant meals bought rise from 40 to 46. Calculate YED and classify the good.
How does income elasticity of demand distinguish a necessity from a luxury?
What does the demand curve look like at each of the two extreme values of PED?
Questions from this subtopic
Each one with the model answer underneath.
- 1
What does an elasticity measure in general terms?
Model answer
The responsiveness of one variable to a change in another, calculated as the ratio of their percentage changes.
- 2
State the formula for price elasticity of demand.
Model answer
PED equals the percentage change in quantity demanded divided by the percentage change in price.
- 3
Why is price elasticity of demand normally negative?
Model answer
Price and quantity demanded move in opposite directions, so the two percentage changes carry opposite signs.
- 4
A bus fare rises from £2.00 to £2.20 and daily journeys fall from 500 to 450. Calculate PED and interpret it.
Model answer
Price rises 10% and quantity falls 10%, so PED = −10 ÷ 10 = −1.0, meaning demand is unit elastic.
- 5
PED for a good is −1.2 and its price falls by 25%. Calculate the change in quantity demanded.
Model answer
Quantity demanded rises by 30%, since −1.2 × −25% = +30%.
- 6
Which three factors make demand for a good more price elastic?
Model answer
The availability of close substitutes, the good taking up a large share of income, and a longer time period over which consumers can adjust.
