Questions from this subtopic
Each one with the model answer underneath.
- 1
Define exchange rate risk.
Model answer
Exchange rate risk is the risk that a movement in the exchange rate between agreeing a price and settling the payment changes the home-currency value of the transaction.
- 2
Why does a UK exporter that invoices in dollars face exchange rate risk?
Model answer
If the dollar weakens against sterling before payment arrives, the same number of dollars converts into fewer pounds, so the exporter's revenue and margin fall even though the sale price never changed.
- 3
What is a forward exchange contract?
Model answer
A forward exchange contract is an agreement to exchange a fixed amount of one currency for another at a rate agreed today on a specified future date.
- 4
How does a forward contract remove uncertainty for an importer?
Model answer
The sterling cost of the foreign-currency invoice is fixed at the moment the order is placed, so the importer can set its own selling prices and budget with confidence rather than waiting to see where the rate settles.
- 5
Distinguish between hedging and speculation.
Model answer
Hedging removes an exposure the firm already has in order to reduce risk, whereas speculation deliberately takes on an exposure in the hope of profiting from a price movement.
- 6
What is the spot rate?
Model answer
The spot rate is the exchange rate for currency bought and sold for immediate delivery.
