Questions from this subtopic
Each one with the model answer underneath.
- 1
Define owner's capital.
Model answer
Owner's capital is money the owner puts into the business from their own personal savings or wealth.
- 2
What is one advantage of funding a start-up from personal savings?
Model answer
There is no interest to pay and no ownership to give away, so the owner keeps full control and the business begins with no debt.
- 3
What is the main drawback of using personal savings to fund a business?
Model answer
The owner's own wealth is at risk, and once it is committed it is unavailable for anything else, which is its opportunity cost.
- 4
Define retained profit.
Model answer
Retained profit is the part of the profit for the year kept within the business rather than paid out to the owners as dividends or drawings.
- 5
Why is retained profit often called the cheapest source of finance?
Model answer
There is no interest, no arrangement fee and no loss of ownership, and the money is available immediately.
- 6
Explain the opportunity cost of retaining profit rather than distributing it.
Model answer
Shareholders receive a smaller dividend now, and if they believe the money would earn more in their own hands they may sell their shares or press the board to pay out.
