Questions from this subtopic
Each one with the model answer underneath.
- 1
How does insurance work as a means of managing risk?
Model answer
Many policyholders facing a similar risk each pay a premium into a pool, and the insurer meets the losses of the few who suffer them, so an uncertain and possibly ruinous loss is converted into a small, certain and budgetable cost.
- 2
What is an insurance premium?
Model answer
A premium is the price a policyholder pays for cover, based on the insurer's estimate of the expected loss plus its administration costs and profit margin.
- 3
How does an insurer decide what premium to charge?
Model answer
It estimates the probability of the insured event and the likely size of the loss from past claims data, multiplies them to obtain the expected loss, and adds its costs and margin.
- 4
Why does insurance depend on the law of large numbers?
Model answer
Any individual loss is unpredictable, but across a large pool of similar policies the proportion that suffer a loss is stable and can be forecast accurately enough to price cover.
- 5
Name four types of insurance a manufacturer would typically hold.
Model answer
Employers' liability cover, public and product liability cover, buildings and contents cover, and business interruption cover.
- 6
What does business interruption insurance cover?
Model answer
It covers the profit lost and the fixed costs that continue while trading is halted by an insured event such as a fire or flood.
