Questions from this subtopic
Each one with the model answer underneath.
- 1
What is liquidity?
Model answer
Liquidity is a business's ability to meet its short-term debts as they fall due, using cash or assets that can quickly be turned into cash.
- 2
Why can liquidity matter more than profit in the short term?
Model answer
A business is closed down by creditors it cannot pay, not by a poor profit figure, so it must stay liquid even in a year when profits are strong.
- 3
State the formula for the current ratio.
Model answer
Current ratio = current assets divided by current liabilities.
- 4
How is the current ratio expressed?
Model answer
It is expressed as a ratio to one, such as 1.5:1.
- 5
A business has current assets of £240,000 and current liabilities of £160,000. Calculate its current ratio.
Model answer
The current ratio is £240,000 divided by £160,000 = 1.5:1.
- 6
State the formula for the acid test ratio and explain what it removes.
Model answer
Acid test = (current assets - inventory) divided by current liabilities, and it removes inventory because stock may take weeks to sell and may not sell at full value.
