- Component 02

What you need to know

Questions from this subtopic
Each one with the model answer underneath.
- 1
Why does a business measure its financial performance with ratios rather than raw figures?
Model answer
A ratio relates one figure to another, so it allows businesses of different sizes and years of different scale to be compared meaningfully.
- 2
Name the four families of financial ratio and state what each answers.
Model answer
Profitability ratios ask how much profit is made from sales and capital, liquidity ratios ask whether short-term debts can be paid, efficiency ratios ask how well working capital is managed, and gearing asks how far the business is funded by debt.
- 3
Which ratios would a bank concentrate on before agreeing a loan, and why?
Model answer
Liquidity and gearing, because they show whether the business can meet its commitments as they fall due and how much debt it already carries.
- 4
Which ratios matter most to a shareholder, and why?
Model answer
Return on capital employed and the profit margins, because they show how well the shareholders' money is being used to generate profit.
- 5
Why is a single year's ratio of limited use?
Model answer
It gives no sense of direction; only a run of several years shows whether performance is improving or deteriorating.
- 6
Why should ratios be compared with those of competitors in the same industry?
Model answer
Normal margins, stock levels and gearing differ widely between sectors, so a rival facing the same conditions is the only fair benchmark.
