Questions from this subtopic
Each one with the model answer underneath.
- 1
What is net present value?
Model answer
Net present value is the total of a project's future net cash inflows converted into today's values, less the cost of the initial investment.
- 2
Why is a pound received in three years worth less than a pound received today?
Model answer
Money held today can be invested to earn a return, and inflation and risk both reduce what a future pound will buy and how certain it is to arrive.
- 3
What is a discount factor?
Model answer
A discount factor is the number by which a future cash flow is multiplied to convert it into its value today at a chosen rate of interest.
- 4
State how the present value of a future cash flow is calculated.
Model answer
Multiply the cash flow by the discount factor for the year in which it is received, at the chosen discount rate.
- 5
A cash inflow of £30,000 is expected in year 2 and the discount factor for that year is 0.857. Calculate its present value.
Model answer
£30,000 × 0.857 = £25,710.
- 6
A project costs £100,000 and returns £40,000, £50,000 and £40,000 in years 1 to 3. The discount factors are 0.909, 0.826 and 0.751. Calculate the net present value.
Model answer
The present values are £36,360, £41,300 and £30,040, giving £107,700 in total, so the NPV is £107,700 − £100,000 = £7,700.
