Questions from this subtopic

Each one with the model answer underneath.

  1. 1

    What is a bank loan?

    Model answer

It is a fixed sum borrowed from a bank and repaid with interest in instalments over an agreed period.

  2. 2

What is collateral, and why does a bank ask for it?

    Model answer

Collateral is an asset pledged as security for a loan, which the bank can sell if the borrower defaults, so it reduces the bank's risk and the interest rate charged.

  3. 3

Why is a bank loan well suited to buying machinery?

    Model answer

The machine will generate returns over several years, and a loan spreads its cost over a similar period so repayments are met out of the earnings the asset produces.

  4. 4

    What is a bank overdraft?

    Model answer

It is an agreed facility allowing a business to take more out of its current account than it holds, up to a set limit.

  5. 5

What makes an overdraft more suitable than a loan for covering a short gap?

    Model answer

Interest is charged only on the amount actually used and only while it is used, and the business can draw on it and repay it as its cash position changes.

  6. 6

Give two drawbacks of relying on an overdraft.

    Model answer

The interest rate is usually higher than on a loan, and the bank can normally demand repayment at any time.
