The payback period
- 2 things to know
- Component 03
Overview
Recall questions on the payback period and its formula, calculating payback with constant and uneven cash inflows, why cash-short and fast-changing businesses favour it, and its main weaknesses as an appraisal technique.
What you need to know
Answer each one before you reveal it.
A machine costs £120,000 and generates net cash inflows of £30,000 a year. Calculate the payback period.
Questions from this subtopic
Each one with the model answer underneath.
- 1
Define the payback period.
Model answer
The payback period is the length of time a project takes to generate enough net cash inflow to cover the cost of the initial investment.
- 2
State the formula for payback when annual net cash inflows are constant.
Model answer
The payback period equals the initial investment divided by the annual net cash inflow.
- 3
A machine costs £120,000 and generates net cash inflows of £30,000 a year. Calculate the payback period.
Model answer
The payback period is £120,000 ÷ £30,000 = 4 years.
- 4
A project costs £45,000 and returns £18,000 a year. Calculate the payback period in years and months.
Model answer
£45,000 ÷ £18,000 = 2.5 years, which is 2 years and 6 months.
- 5
A van costs £60,000 and its net cash inflows are £20,000 in year 1, £25,000 in year 2 and £30,000 in year 3. Calculate the payback period.
Model answer
After two years £45,000 has been recovered, leaving £15,000; £15,000 ÷ £30,000 = 0.5 of year 3, so payback is 2 years and 6 months.
- 6
An investment of £90,000 returns £30,000 in year 1, £30,000 in year 2 and £36,000 in year 3. Calculate the payback period.
Model answer
£60,000 is recovered by the end of year 2, leaving £30,000; £30,000 ÷ £36,000 = 0.83 of year 3, so payback is 2 years and 10 months.
