What is net present value?
Questions from this subtopic
Each one with the model answer underneath.
- 1
What is meant by the time value of money?
Model answer
A sum received in the future is worth less than the same sum today, because money held today could be invested to earn a return and future money carries the risk of never arriving.
- 2
What is a discount factor?
Model answer
A multiplier based on the chosen discount rate and the number of years of waiting, which converts a future cash flow into its value in today's money.
- 3
What is net present value?
Model answer
The total of an investment's future cash inflows discounted to today's values, minus the initial cost of the investment.
- 4
What decision rule applies when a project has a positive net present value?
Model answer
A positive net present value means the project earns more than the discount rate applied, so on financial grounds it should be accepted.
- 5
A cash inflow of £60,000 is expected in two years and the discount factor is 0.826. Calculate its present value.
Model answer
The present value is £49,560.
- 6
A project costs £100,000 and returns £50,000 a year for three years. The discount factors are 0.909, 0.826 and 0.751. Calculate its net present value.
Model answer
The discounted inflows total £124,300, so the net present value is £24,300.
