Questions from this subtopic
Each one with the model answer underneath.
- 1
What is meant by risk in a business context?
Model answer
Risk is the chance that the actual outcome of a decision differs from the expected one, including the chance of making a loss.
- 2
Define reward as it applies to a business decision.
Model answer
Reward is the return the business gains if the decision succeeds, usually measured as profit or as an increase in the value of the business.
- 3
Describe the relationship between risk and reward.
Model answer
Higher expected reward normally requires accepting higher risk, because low-risk opportunities are widely available and competition drives their returns down.
- 4
Why does a lender charge a higher rate of interest to a riskier borrower?
Model answer
It must be compensated for the greater chance of not being repaid, so the extra interest is the price of bearing that risk.
- 5
Why do shareholders expect a higher return than lenders from the same business?
Model answer
Lenders are paid before shareholders and often hold security, so shareholders bear more risk and require a higher return in order to accept it.
- 6
What is meant by a business's risk appetite?
Model answer
Risk appetite is the amount of risk the owners and managers are willing to accept in pursuit of their objectives.
