Questions from this subtopic
Each one with the model answer underneath.
- 1
Define the term cash flow.
Model answer
Cash flow is the movement of money into and out of a business over a period of time. Inflows are receipts and outflows are payments.
- 2
What is the difference between cash flow and profit?
Model answer
Profit is revenue minus costs for a period, whether or not the money has been received. Cash flow records only the money actually received and paid.
- 3
How can a profitable consultancy run out of cash?
Model answer
The consultancy may invoice large fees that clients have not yet paid. The firm must still pay salaries, rent and loan repayments each month.
- 4
How can a business have plenty of cash yet make a loss?
Model answer
A business can receive cash from a loan, from its owner or from selling an asset. Loans, capital and asset sales are not revenue, so they do not add to profit.
- 5
Why can poor cash flow cause a profitable business to fail?
Model answer
A business that cannot pay its bills on time can be forced into insolvency by its creditors. Profit on paper cannot pay wages or suppliers.
- 6
Give two causes of cash flow problems in a professional services firm.
Model answer
Clients may take longer to pay than the agreed terms. The firm may pay for new equipment or premises in a single month.
