Questions from this subtopic
Each one with the model answer underneath.
- 1
What financial data does a business use to make major decisions?
Model answer
A business uses its accounts, ratios, budgets and cash flow forecasts. Investment appraisal figures are added when a major project is considered.
- 2
How does a business use financial data when deciding whether to invest?
Model answer
The business forecasts the investment's cost and returns and appraises them with payback or NPV. A cash flow forecast shows whether the outlay can be afforded.
- 3
What financial data should a client examine before expanding?
Model answer
The client should check its profitability, cash flow forecasts and gearing. The client should also forecast the costs and revenue of the expansion itself.
- 4
A consultancy borrows £200,000 at 7% a year to open an office expected to earn £32,000 a year before interest. Is the expansion worthwhile?
Model answer
The office returns 16% against a 7% interest cost, so the expansion is worthwhile on these figures. The working is 32,000 ÷ 200,000 × 100 = 16%. Interest is 7% × £200,000 = £14,000, leaving £32,000 − £14,000 = £18,000 a year.
- 5
Why should a business check its cash flow forecast before expanding, even if the expansion will be profitable?
Model answer
Expansion usually brings costs well before the extra revenue arrives. A firm that grows faster than its cash allows is overtrading and can fail.
- 6
What does diversifying mean for a client business?
Model answer
Diversifying means moving into new products, services or markets. A law firm adding a financial planning service is diversifying.
