Questions from this subtopic
Each one with the model answer underneath.
- 1
What is ratio analysis?
Model answer
Ratio analysis compares figures from a firm's accounts to judge its performance and position. Ratios turn raw figures into percentages, ratios or days that can be compared.
- 2
What is a financial key performance indicator?
Model answer
A financial key performance indicator is a measure a business uses to track its financial performance against targets. Profit margins, the current ratio and gearing are examples.
- 3
Name the five groups of ratios used to judge a business's financial performance.
Model answer
The five groups are profitability, liquidity and gearing. The other two are financial efficiency and shareholder earnings.
- 4
Why are ratios more useful than raw figures?
Model answer
Ratios allow fair comparison between firms of different sizes and between years. A profit of £50,000 means little until it is compared with revenue or capital.
- 5
Name three ways of comparing a client's ratios.
Model answer
Trend analysis compares the client's ratios with its previous years. Inter-firm comparison compares them with similar firms. A benchmark compares them with the industry average.
- 6
How can an accountancy practice use ratio analysis to advise a client?
Model answer
The practice calculates the client's ratios and compares them with past years and rivals. The practice then explains the weaknesses and recommends specific improvements.
