- 3 things to know
- AS 3
Overview
The time value of money, discount factors and present values, net present value with worked calculations, choosing a discount rate, and the strengths and weaknesses of NPV.
What you need to know
Answer each one before you reveal it.
A project costs £50,000 and returns £15,000, £18,000 and £20,000 over three years. Using discount factors of 0.926, 0.857 and 0.794, calculate its NPV.
What is meant by the time value of money?
Questions from this subtopic
Each one with the model answer underneath.
- 1
What is meant by the time value of money?
Model answer
The time value of money means that £1 received today is worth more than £1 received in future. Money held now can be invested to earn interest.
- 2
Give two reasons why cash received in future is worth less than cash today.
Model answer
Cash today can be invested to earn interest. Inflation also reduces what future cash will buy.
- 3
What is a discount factor?
Model answer
A discount factor converts a future cash flow into its present value. The factor is smaller the further away the cash flow and the higher the discount rate.
- 4
Why is the discount factor for year 2 at 10% equal to 0.826?
Model answer
The factor is 1 divided by 1.10 squared. The working is 1 ÷ 1.10² = 1 ÷ 1.21 = 0.826.
- 5
A client expects to receive £20,000 in two years. Using a discount factor of 0.826, what is its present value?
Model answer
The present value is £16,520. The working is £20,000 × 0.826 = £16,520.
- 6
What is net present value?
Model answer
Net present value is the total of a project's discounted cash inflows minus its initial cost. A positive NPV means the project earns more than the chosen discount rate.
