- 1
What is meant by market equilibrium?
Model answer
Market equilibrium is the price at which quantity demanded equals quantity supplied. Neither a surplus nor a shortage exists at that price.
- 2
What is the equilibrium price also known as?
Model answer
The equilibrium price is also called the market-clearing price. Everything offered for sale is bought at that price.
- 3
What happens when the market price is above equilibrium?
Model answer
A price above equilibrium leaves unsold stock because supply exceeds demand. Sellers cut prices until the surplus clears.
- 4
What happens when the market price is below equilibrium?
Model answer
A price below equilibrium creates a shortage because demand exceeds supply. Prices are bid up until the shortage disappears.
- 5
Describe how a demand and supply diagram is set out.
Model answer
Price is shown on the vertical axis and quantity on the horizontal axis. The downward-sloping demand curve crosses the upward-sloping supply curve at equilibrium.
- 6
Demand for a product rises while supply stays the same. State the effect on equilibrium price and quantity.
Model answer
An increase in demand raises both the equilibrium price and the equilibrium quantity. The demand curve shifts right along the existing supply curve.
