Revenue, Costs and Break-Even
Calculating the break-even point
- 3 things to know
- Component 1
Overview
What is meant by break-even and formula for the break-even level of output.
What you need to know
Answer each one before you reveal it.
State the formula for the break-even level of output.
A business has fixed costs of £40,000, a selling price of £25 and variable costs of £15. Calculate the break-even output.
Questions from this subtopic
Each one with the model answer underneath.
- 1
Explain what is meant by break-even.
Model answer
Break-even is the level of output at which total revenue exactly equals total costs. A business at break-even makes neither a profit nor a loss.
- 2
State the formula for the break-even level of output.
Model answer
Break-even output equals fixed costs divided by contribution per unit. Contribution per unit is the selling price minus the variable cost per unit.
- 3
A business has fixed costs of £40,000, a selling price of £25 and variable costs of £15. Calculate the break-even output.
Model answer
Contribution per unit is £25 − £15, which is £10. Break-even output is £40,000 ÷ £10, giving 4,000 units.
- 4
Verify that break-even is 4,000 units when price is £25, variable cost is £15 and fixed costs are £40,000.
Model answer
Revenue at 4,000 units is 4,000 × £25, which is £100,000. Total costs are £40,000 plus 4,000 × £15, also £100,000, so the two are equal.
- 5
A business breaks even at 4,000 units with a selling price of £25. Calculate its break-even revenue.
Model answer
Break-even revenue equals break-even output multiplied by selling price. Break-even revenue here is 4,000 × £25, giving £100,000 of sales.
- 6
A firm has fixed costs of £60,000, a selling price of £30 and variable costs of £18. Calculate its break-even output.
Model answer
Contribution per unit is £30 − £18, which is £12. Break-even output is £60,000 ÷ £12, giving 5,000 units.
