Fixed and variable costs in the short run
- 3 things to know
- All three components
Overview
Fixed cost, variable cost and average total cost.
What you need to know
Answer each one before you reveal it.
Define a variable cost.
State the relationship between total cost, total fixed cost and total variable cost.
Questions from this subtopic
Each one with the model answer underneath.
- 1
Define a fixed cost.
Model answer
A fixed cost does not change with the level of output in the short run. Rent on a factory and insurance premiums are typical fixed costs.
- 2
Define a variable cost.
Model answer
A variable cost changes directly with the level of output produced. Raw materials, packaging and piece-rate wages are typical variable costs.
- 3
State the relationship between total cost, total fixed cost and total variable cost.
Model answer
Total cost equals total fixed cost plus total variable cost. Total cost still equals total fixed cost when output is zero.
- 4
Define average fixed cost and describe the shape of its curve.
Model answer
Average fixed cost equals total fixed cost divided by output. The curve falls continuously as output rises, because the same fixed sum is spread over more units.
- 5
Define average variable cost.
Model answer
Average variable cost equals total variable cost divided by output. The curve is U-shaped because of diminishing returns in the short run.
- 6
Define average total cost.
Model answer
Average total cost equals total cost divided by output. Average total cost is also the sum of average fixed cost and average variable cost.
