  1. 1

    What is game theory?

    Model answer

Game theory is the study of decisions whose outcome depends on what others choose. Economists apply it to interdependent behaviour in oligopoly.

  2. 2

    What is a payoff matrix?

    Model answer

A payoff matrix is a table showing the result for each firm from every pair of strategies. Rows show one firm's choices and columns show the other firm's choices.

  3. 3

    What is a dominant strategy?

    Model answer

A dominant strategy gives a firm its best result whatever the rival chooses. A firm with a dominant strategy needs no forecast of the rival's decision.

  4. 4

    Define a Nash equilibrium.

    Model answer

A Nash equilibrium is an outcome in which neither firm gains by changing its own strategy alone. Each firm's choice is the best reply to the choice of the other.

  5. 5

How do you determine a Nash equilibrium using a payoff matrix?

    Model answer

Check each firm's best response to every strategy the rival might choose. A cell where the two choices are best responses to each other is a Nash equilibrium.

  6. 6

Two firms each choose a high or a low price. Both high pays each £8m, both low pays each £5m, and the firm setting low against a high rival earns £10m while the rival earns £2m. Identify the Nash equilibrium.

    Model answer

The Nash equilibrium has both firms setting a low price and earning £5m each. A low price is a dominant strategy, because £10m beats £8m and £5m beats £2m.
