Questions from this subtopic

Each one with the model answer underneath.

  1. 1

What are the terms of trade?

    Model answer

The terms of trade are the rate at which a country's exports exchange for its imports. The measure is expressed as an index of export prices against import prices.

  2. 2

What does an improvement in the terms of trade mean?

    Model answer

An improvement means export prices have risen relative to import prices. Each unit exported now buys a larger quantity of imports.

  3. 3

What does a deterioration in the terms of trade mean?

    Model answer

A deterioration means import prices have risen relative to export prices. A larger volume of exports is needed to buy the same quantity of imports.

  4. 4

Name three causes of a change in the terms of trade.

    Model answer

A change in the exchange rate alters export and import prices in foreign currency. A change in world commodity prices affects countries exporting or importing those commodities. Differing rates of inflation between trading partners have the same effect.

  5. 5

How does a rise in the exchange rate affect the terms of trade?

    Model answer

A stronger currency raises export prices in foreign currency and lowers import prices in domestic currency. The terms of trade improve on the index, though export volumes may fall.

  6. 6

    What is the Prebisch-Singer hypothesis?

    Model answer

Prebisch and Singer argued in the 1950s that primary commodity exporters face a long-run decline in their terms of trade. Manufactures rise in price relative to raw materials. Developing countries dependent on primary exports would therefore fall further behind.
