The quantity theory of money and inflation expectations
- 3 things to know
- All three components
Overview
Fisher's equation of exchange, reverse causation in the money and inflation debate and adaptive expectations.
What you need to know
Answer each one before you reveal it.
What does the velocity of circulation measure?
What assumptions turn the equation of exchange into the quantity theory of money?
Questions from this subtopic
Each one with the model answer underneath.
- 1
State Fisher's equation of exchange.
Model answer
Fisher's equation of exchange states that MV = PT. The money supply multiplied by velocity equals the price level multiplied by the number of transactions.
- 2
What does the velocity of circulation measure?
Model answer
The velocity of circulation measures the average number of times a unit of money is spent in a year. A higher velocity means the same money stock finances more transactions.
- 3
What assumptions turn the equation of exchange into the quantity theory of money?
Model answer
The quantity theory assumes velocity is stable and the volume of transactions is fixed by real factors. A rise in the money supply must then raise the price level proportionately.
- 4
What did Milton Friedman claim about the source of inflation?
Model answer
Milton Friedman argued that inflation is always and everywhere a monetary phenomenon. Friedman held that inflation follows excessive growth in the money supply.
- 5
The money supply grows by 10% while velocity and transactions are unchanged. What happens to prices?
Model answer
The price level rises by 10%, because MV = PT must continue to hold. Money growth passes straight into prices whenever velocity and output are fixed.
- 6
Give one Keynesian criticism of the quantity theory of money.
Model answer
Keynesians argue that velocity is not stable and tends to fall when money growth accelerates. Extra money may then be absorbed without raising prices at all.
