The accelerator
- 3 things to know
- All three components
Overview
Accelerator principle and capital-output ratio.
What you need to know
Answer each one before you reveal it.
Define the capital-output ratio.
Calculate induced investment when output rises by £10 million and the capital-output ratio is 3.
Questions from this subtopic
Each one with the model answer underneath.
- 1
State the accelerator principle.
Model answer
The accelerator principle holds that investment depends on the rate of change of national output. A faster rise in output calls for a larger addition to the capital stock.
- 2
Define the capital-output ratio.
Model answer
The capital-output ratio is the amount of capital needed to produce one unit of output each period. A ratio of 3 means £3 of capital supports £1 of annual output.
- 3
Calculate induced investment when output rises by £10 million and the capital-output ratio is 3.
Model answer
Induced investment equals the capital-output ratio multiplied by the rise in output. The figure is 3 multiplied by £10 million, giving £30 million.
- 4
Calculate net investment when output rises from £50 million to £60 million with a capital-output ratio of 2.
Model answer
Output rises by £10 million, so the required capital stock rises by 2 multiplied by £10 million. Net investment is therefore £20 million.
- 5
Why can investment fall while output is still rising?
Model answer
Investment depends on the change in output rather than on its level. Output that rises by less than last year calls for less new capital than last year.
- 6
Why does the accelerator make investment more volatile than output?
Model answer
A small percentage change in output produces a large percentage change in investment. Investment is therefore the most unstable component of aggregate demand.
