Demand, Supply and Market Equilibrium
Equilibrium price and output in a competitive market
- 3 things to know
- All three components
Overview
Market equilibrium, market-clearing price and excess supply.
What you need to know
Answer each one before you reveal it.
What is meant by the market-clearing price?
What happens when the market price is above the equilibrium price?
Questions from this subtopic
Each one with the model answer underneath.
- 1
Define market equilibrium.
Model answer
Market equilibrium is the price at which the quantity demanded equals the quantity supplied. The market clears, so no tendency to change exists while conditions stay the same.
- 2
What is meant by the market-clearing price?
Model answer
The market-clearing price is the price at which every unit offered for sale is bought. Neither a surplus nor a shortage remains at that price.
- 3
What happens when the market price is above the equilibrium price?
Model answer
A price above equilibrium creates excess supply, because producers offer more than consumers will buy. Unsold stock forces sellers to cut the price towards equilibrium.
- 4
What happens when the market price is below the equilibrium price?
Model answer
A price below equilibrium creates excess demand, because consumers want more than producers will offer. Competition between buyers bids the price up towards equilibrium.
- 5
Define excess supply.
Model answer
Excess supply is the amount by which quantity supplied exceeds quantity demanded at the ruling price. Excess supply is also called a surplus.
- 6
Define excess demand.
Model answer
Excess demand is the amount by which quantity demanded exceeds quantity supplied at the ruling price. Excess demand is also called a shortage.
