The terms of trade and the current account
- 3 things to know
- All three components
Overview
How the ratio of export to import prices is calculated, what improves or worsens it, and why an improvement does not guarantee better export earnings.
What you need to know
Answer each one before you reveal it.
State the formula for the terms of trade index.
The export price index is 110 and the import price index is 100. Calculate the terms of trade.
Questions from this subtopic
Each one with the model answer underneath.
- 1
What does the terms of trade index measure?
Model answer
The terms of trade index measures average export prices against average import prices. A change in the index shows whether exports command more or fewer imports than before.
- 2
State the formula for the terms of trade index.
Model answer
The terms of trade index equals the index of export prices divided by the index of import prices, multiplied by 100. The two price indices share a common base year.
- 3
The export price index is 110 and the import price index is 100. Calculate the terms of trade.
Model answer
The terms of trade are 110 ÷ 100 × 100, which equals 110. The terms of trade have improved by 10% against the base year.
- 4
Export prices stand at an index of 105 while import prices stand at 120. Calculate the terms of trade.
Model answer
The terms of trade are 105 ÷ 120 × 100, which equals 87.5. The terms of trade have deteriorated by 12.5% against the base year.
- 5
Export prices rise 8% and import prices rise 20% from a common base of 100. Calculate the terms of trade.
Model answer
The terms of trade are 108 ÷ 120 × 100, which equals 90. The terms of trade have deteriorated by 10%.
- 6
Why does a change in export prices alone move the terms of trade?
Model answer
A rise in export prices with import prices unchanged raises the ratio between them. The index rises even though nothing about imports has altered.
