The Laffer curve and tax rates
- 3 things to know
- All three components
Overview
Variables on the axes of the Laffer curve, revenue-maximising tax rate and tax avoidance and tax evasion.
What you need to know
Answer each one before you reveal it.
Name the variables on the axes of the Laffer curve.
Why is tax revenue zero at a tax rate of 0%?
Questions from this subtopic
Each one with the model answer underneath.
- 1
What does the Laffer curve show?
Model answer
The Laffer curve shows the relationship between the tax rate and total tax revenue. Revenue rises with the rate up to a peak and falls beyond it.
- 2
Name the variables on the axes of the Laffer curve.
Model answer
The Laffer curve plots the tax rate on the horizontal axis. Total tax revenue is measured on the vertical axis.
- 3
Why is tax revenue zero at a tax rate of 0%?
Model answer
A rate of zero collects nothing whatever the level of income. Some positive rate is needed before anything at all is collected.
- 4
Why is tax revenue zero at a tax rate of 100%?
Model answer
A rate of 100% removes all reward from working or from declaring income. Activity stops or moves into the black economy, so nothing is collected.
- 5
What is the revenue-maximising tax rate?
Model answer
The revenue-maximising tax rate is the rate at the peak of the Laffer curve. Any move away from that rate lowers total revenue.
- 6
What happens to revenue if a government cuts a tax rate lying to the right of the Laffer peak?
Model answer
A cut from beyond the peak raises total tax revenue. Stronger incentives to work and to declare income outweigh the lower rate.
