Questions from this subtopic
Each one with the model answer underneath.
- 1
What is a maximum price?
Model answer
A maximum price is a legal ceiling above which a good may not be sold. The ceiling binds only if it is set below the free market equilibrium.
- 2
What happens in a market when a binding maximum price is imposed?
Model answer
Quantity demanded exceeds quantity supplied, so a shortage appears. Non-price rationing such as queues or waiting lists then develops.
- 3
Give two unintended effects of a maximum price.
Model answer
A black market can emerge in which buyers pay above the legal ceiling. Suppliers may also cut quality to restore their margin.
- 4
Why are rent controls a standard example of a maximum price?
Model answer
Rent controls hold rents below the market level and create excess demand for housing. Landlords withdraw property from the market or under-maintain it.
- 5
What is a minimum price?
Model answer
A minimum price is a legal floor below which a good may not be sold. The floor binds only if it is set above the free market equilibrium.
- 6
What happens when a binding minimum price is imposed?
Model answer
Quantity supplied exceeds quantity demanded, so a surplus appears. The surplus must be bought up, stored or destroyed.
