Consumer surplus, producer surplus and market welfare
- 3 things to know
- All three components
Overview
Consumer surplus, producer surplus and community surplus.
What you need to know
Answer each one before you reveal it.
Define producer surplus.
Why does consumer surplus exist at all?
Questions from this subtopic
Each one with the model answer underneath.
- 1
Define consumer surplus.
Model answer
Consumer surplus is the difference between the maximum a consumer would pay and the price actually paid. Consumer surplus is shown by the area below the demand curve and above the market price.
- 2
Define producer surplus.
Model answer
Producer surplus is the difference between the price a producer receives and the minimum acceptable price. Producer surplus is shown by the area above the supply curve and below the market price.
- 3
Why does consumer surplus exist at all?
Model answer
Every buyer pays the same market price, but some buyers would have paid a great deal more. The gap between willingness to pay and the price paid is consumer surplus.
- 4
Why does producer surplus exist at all?
Model answer
Every seller receives the same market price, but some sellers would have supplied at a lower price. The gap between the price received and the minimum acceptable is producer surplus.
- 5
A demand curve meets the price axis at £20, and equilibrium is £8 with 600 units traded. Calculate consumer surplus.
Model answer
Consumer surplus is half of 600 multiplied by the £12 gap between £20 and £8. Consumer surplus is therefore £3,600.
- 6
A supply curve meets the price axis at £2, and equilibrium is £8 with 600 units traded. Calculate producer surplus.
Model answer
Producer surplus is half of 600 multiplied by the £6 gap between £8 and £2. Producer surplus is therefore £1,800.
