Productive, allocative, dynamic and Pareto efficiency
- 3 things to know
- All three components
Overview
Productive efficiency, allocative efficiency and dynamic efficiency.
What you need to know
Answer each one before you reveal it.
Where is productive efficiency shown on a cost curve diagram?
How is productive efficiency illustrated on a production possibility frontier?
Questions from this subtopic
Each one with the model answer underneath.
- 1
Define productive efficiency.
Model answer
Productive efficiency occurs when output is produced at the lowest possible average cost. Nothing is wasted in making the goods that the firm chooses to make.
- 2
Where is productive efficiency shown on a cost curve diagram?
Model answer
A cost and revenue diagram illustrates productive efficiency at the lowest point of average cost. The firm produces at minimum efficient scale in the long run.
- 3
How is productive efficiency illustrated on a production possibility frontier?
Model answer
Any point on the production possibility frontier is productively efficient. Points inside the frontier waste resources and are productively inefficient.
- 4
Define allocative efficiency.
Model answer
Allocative efficiency occurs when price equals marginal cost. Resources are then allocated to the goods consumers value most highly.
- 5
Why does price equal to marginal cost give allocative efficiency?
Model answer
Price measures the value consumers place on the last unit consumed. Marginal cost measures the value of the resources used to make it, so the two match.
- 6
How is allocative efficiency shown on a market diagram?
Model answer
Allocative efficiency occurs where the demand curve crosses the marginal cost curve. Consumer surplus and producer surplus added together reach their maximum at that output.
